<ho> pseudo-tags are inserted by INCLUDE when the headingoffset parameter is used.

TOC is not respecting those tags, so is treating all headings in included topics as being at the wrong level.

To test this:, generate two topics. First, IncludedTopic should contain
---+ Included heading
Then, IncludingTopic should contain:
---+ Including heading
%INCLUDE{"IncludedTopic" headingoffset="1"}%
The heading in the included topic should appear in the TOC as a sub-heading below the Incliding heading.

I have a fix.
